Alphabet shares declined in U.S. trading even as the company delivered another quarter of exceptional cloud growth, with investors focusing less on headline earnings and more on the rising cash demands of its artificial intelligence expansion.

The stock fell about 1.3% to roughly $332.47, underperforming a broader technology rally that lifted the Nasdaq more than 2% during the session. The reaction highlighted a growing divide in the market: investors are no longer rewarding AI growth alone, but increasingly demanding that growth translate into durable free cash flow.

Despite the pullback, Wall Street remains broadly constructive on Alphabet. Several analysts maintain price targets in the $425-$435 range, while the average target across dozens of analysts sits near $428. Those figures imply potential upside of nearly 30% from current levels. Yet the path to that valuation appears more complicated than a simple earnings-multiple expansion.

Cloud growth remains exceptional

Alphabet’s operating performance was undeniably strong. Total revenue climbed more than 24% year over year to nearly $120 billion, while Search and YouTube advertising continued to post double-digit growth.

The standout was Google Cloud. Revenue surged 82% to approximately $24.8 billion, and cloud operating income more than tripled to $8.8 billion. Cloud operating margin expanded sharply to 35.6%, showing that the business is becoming significantly more profitable as it scales.

The company also reported a cloud backlog of $514 billion, up by more than $50 billion from the prior quarter. Management expects a little over half of that backlog to convert into revenue within the next two years, providing substantial visibility into future demand.

Cash flow tells a different story

For the fourth consecutive quarter, capital expenditures grew faster than operating cash flow. In the June quarter, Alphabet spent about $44.9 billion on capital investments while generating roughly $39.1 billion in operating cash flow, resulting in negative free cash flow of about $5.9 billion.

That reversal is significant because free cash flow has historically been one of Alphabet’s strongest financial attributes. Investors are now questioning how long the company can maintain aggressive AI spending without generating corresponding cash returns.

Chief financial officer Anat Ashkenazi acknowledged that free cash flow will remain under pressure. Alphabet raised its 2026 capital expenditure outlook to between $195 billion and $205 billion and indicated that spending is expected to rise further in 2027.

Valuation debate intensifies

A central issue for investors is whether Alphabet’s current valuation understates the company’s AI potential or whether reported earnings overstate its underlying profitability.

Trailing diluted earnings per share were reported at $19.91, but a large portion came from equity-related gains that were largely unrealized. When investors strip out those effects for analytical purposes, the effective earnings base appears much lower, making the stock look considerably more expensive than the headline price-to-earnings ratio suggests.

At current prices, Alphabet trades near 16.7 times trailing earnings. Using a more conservative earnings view can push that multiple above 30 times, and a $420 share price would imply a materially richer valuation.
